"local" folder for template modification

Where in the file structure does the "local" folder go for template modification? I can only change my page by modifying the original "theme.tpl" file in my theme folder. I am assuming I have the wrong location for my "local" folder, as instructed in the template file. I'd like to do it right so It will be easy to upgrade.

The local directory goes in the /gallery2/themes/'your theme'/templates/ directory.
