I see your link. That is impressive.
However, when I am using the feature within Gallery for adding photos I get 'Invalid File Type' and it won't let me upload it.

Gallery will let you upload pretty much any media type, so it should not refuse it if it recognizes it.
Make sure your webserver knows what it is. For apache look for a file called mime.types (/usr/local/etc/apache2/mime.types)
add a line: application/photoshop psd
and restart apache.
Also make sure gallery knows what is is... install the MIME module Gallery Admin -> Plugins -> Extra Data -> MIME Maintenance
and make sure application/photoshop psd is available in Gallery Admin -> Extra Data -> MIME Types
You will also need the ImageMagick module as well, test it and make sure you see similar output:

Note: it was already there as image/x-photoshop psd however I added your suggestion and tested after a apache restart. Still no go on the psd file.
I installed ImageMagick but still the file does not natively display psd files.
Gallery Admin -> Plugins must not apply in version gallery3 as I do not even have a menu by that name. I could not find a Mime Types plugin out there. Perhaps you know of a link to this.

This is a gallery2 forum. Gallery3 is not likely to be the powerhouse G2 is. G3 is being designed for ease of use, and piling on the features is counter-productive to that end.
G2 is much more powerful and feature rich.

Imagemagick can already handle it.
Here is a 26MB four layer psd with swift3D text objects.

Uploading and processing a large psd takes plenty of memory certainly not something to do on shared hosting. A $6/month account probably won't due.
